Market Risk:
Interest Risk: Interest rate exchange contracts and cash-generating exchange contracts are used by the firm. A maximum of 65 percent of variable rate debt can be kept, with a low rate of 35 percent.
Formula 1 : Interest rate calculation formula: (Actual price – new price) / new price.
Currency Risk: The certain operational and capital costs are incurred in currencies other than the functional currency. To a lesser level, a portion of sales is made in currencies other than the transaction’s functional currency, and some exchange control rules may necessitate cash to be maintained in non-functional currencies (Szturo,2021).
Formula 2 : Currency Risk formula: (1 + rFM) (1 + rFX) = (1 + rBHP)
Where:
rBHP = Dollar Return on Foreign Investment, Return to international markets in local currency (rFM). rFX is an abbreviation meaning “return to foreign exchange.”
Calculations Example:
Interest Risk:
Assume the bond sells for 143 because interest rates have dropped by half a percentage point – a difference of 50 basis points. There is a percentage of 1 bps.
(110 – 143)/143 = -0.23. This interest rate risk is 23% (decrease)
Currency risk:
Initial Invest: $35,000, Initial Exchange Rate(Initial): $2.13 per PS, Final Exchange Rate(Final): $1.99 per PS
rFM = 11%
(1 + rBHP) = (1 + rFM) (1 + rFX)
(1 + rBHP) = (1 + .11) (1 + .9342)
(1 + rBHP) = (1.11) (.9342) = 1.036
rBHP = 3.6%
